pwned is from pwn, which is short for pure ownage.
There's actually been a lot of discussion in the past in the General Talk thread (which I suggest you guys check out once in a while and post about something random, it's therapeutic) about the origins of "pwned."
It seems that the most widely recognized explanation comes from when Counter Strike was perhaps the most popular, online, multiplayer FPS. In it, teams of terrorists and counter terrorists would square off against each other. This game has also been credited with the first use of the term noob, n00b, newb and newbie, although that is up for debate.
Basically, there's a lot of trash talk in these games and often an unskilled player will talk the most of it, to his own peril of course. The term "owned" was fairly popular, as in "our team owned yours." According to the rumor, in one of these games a particularly unskilled noob was talking a lot of trash and at one point, misspelled "owned" as "pwned." This set off a new trend of typing 'pwned' instead of 'owned' online, and although it began as a joke, it's become the acceptable norm.
There is debate over the correct pronunciation. Since it is typically typed out, there may not be a need for one... although it is often pronounced "powned."
